The resolution must be less that that of the N7. All you need to do is set the option in your media player for "fit to screen." What video player are you using?

In Freemake Video Converter create a "Custom Preset" and select 1280 X 800 as your frame size and it will fit your Nexus 7 screen. DVD Catalyst Here, has a preset for the Nexus 7.

dixv would be the codec, but what app are you using on the Nexus? You need to toggle full screen on the app that plays the video.  Download MxPlayer and press the button all the way to the right in the row of buttons on the bottom. It should look like two squares. This will toggle the resolution displayed.

Choose your poison,  LD's suggestion works, so I bow to it as a first choice, I only offer mine as an alternative

Did you download MX player as suggested? MX gives you more size control than the Google app. What Loocid means by toggle is to go back and forth between full screen mode and standard size.  On the Google Video app there is a little icon when the vid is playing that allows you to toggle to full screen. It will appear when you touch the screen while the movie is playing in the upper right of the screen. It's a littlebox with two arrows pointing up and down.
